Futures Trading 101 :: What Is It and Why Is It So Risky?

Today's post covers a basic concept in the asset management category: futures trading.

 

"Do you know why futures are classified as a high-risk product?"

 

A futures contract is an agreement to buy or sell a specific asset at a price set today, on a specific date in the future. It started as a hedging tool for farmers and commodity producers to lock in prices ahead of time, but today it's widely used as an investment and speculation vehicle across stocks, currencies, and even cryptocurrencies.

The reason futures are risky comes down to the margin structure. Instead of paying the full contract value, you can open a position with margin of roughly 10% of the contract value — and that's exactly what creates the leverage effect. Moving a large position with a small amount of capital means bigger potential gains, but also bigger potential losses.

 

The example below makes it click. With no leverage (a straight spot purchase), a 10% drop in the underlying asset means a 10% loss. But with 5x leverage on a futures position, that same 10% drop turns into a 50% loss.

Comparing spot trading and futures trading side by side makes the practical differences much clearer.

As the table shows, futures trading requires only a fraction of the contract's full value as margin, which is exactly what creates the leverage effect — and the risk that comes with it. A small move in the underlying asset can produce an outsized gain or an outsized loss on your posted margin.
